Roth IRA versus Traditional 401K

In a traditional 401k fund, an investor contributes pre-tax dollars to a retirement fund. For example, let’s assume that John the Salesman makes $60,000 per year. Instead, an investor contributes after-tax dollars and places it in a Roth IRA. So, let’s go back to John the Salesman. John makes $60,000 per year and he contributes $12,000 to a 401k, thus his taxable income is now $48,000. John decides he wants to contribute an additional $2,500 annually to a Roth IRA. Now, this is after-tax money.

Similar to a 401k, John’s investment will grow tax free in a Roth IRA. The big difference is what happens on the other end. Remember, we said that with a 401k, John will pay tax on the money he eventually withdraws from the retirement account during retirement; however, with a Roth IRA, John will not pay taxes on the money he draws out of the account during retirement. Since John put after-tax dollars in the Roth IRA, this money has already been taxed. His account will now not only grow tax-free, but he will also be able to take his money out on the other end tax-free. This can be a huge advantage for investors who self-direct their retirement accounts.
